This follows an earlier report that Buffett <em> </em><a href="http://www.reuters.com/article/2011/03/02/berkshirehathaway-insurance-idUSL3E7E20RQ20110302">aims to enter the Indian insurance sector</a> as a corporate agent of Bajaj Allianz General Insurance.<br />

After numerous world calamities, Buffett's focus on insurance companies, and the fact that many hedge funds seem to be heavily focused on banks and neglecting insurance companies -- with the <a href="http://www.bloggingstocks.com/2010/11/30/serious-money-aig-takeover-by-fairholme-capital/">exception of Bruce Berkowitz</a> -- I decided to explore the possibilities.

A crises that followed so closely on the heals of the destruction of the New Zealand city of <a href="http://www.telegraph.co.uk/news/worldnews/australiaandthepacific/newzealand/8340045/Christchurch-earthquake-timeline-New-Zealands-biggest-quakes.html">ChristChurch by a 6.3 magnitude earthquake</a>. Perhaps you think this is even a poorer idea than catching that proverbial falling knife we are always hearing about when stock prices are collapsing.</p>
<p>Certainly there will be billions of dollars in claims. On the other hand, perhaps the burden will be spread around the globe to reinsurer's such that none is struck too hard and this is a buying opportunity. After all, when the dust settles, insurers will cry for mercy, and in particular, rate increases. Just this morning it was reported that Buffett had closed a <a href="http://noir.bloomberg.com/apps/news?pid=20601087&amp;sid=aYDH.oKkKMVk&amp;pos=3">$9 billion deal to buy</a> Lubrizol Corp. (<a href="http://www.dailyfinance.com/quotes/the-lubrizol-corporation/lz/nys">LZ</a>), the Wickliffe, Ohio-based maker of engine lubricants. <br />

The Treasury initially received these warrants as part of the financial sector bailout program. This news is sending both stocks significantly lower as traders expect these sales will create bearish pressure on the stock. If you think this stock won't be rising too far in the coming months, then it could be a good time to look at a bearish hedged play on HIG.<br />
<br />
This morning, HIG opened at $22.19. So far today the stock has hit a high of $22.22 and a low of $21.51. As of 12:30, HIG is trading at $21.94, down $0.51 (-2.3%). In the first quarter, $1.8 billion in cat bond risk capital matured, and only $508 million returned in the form of new issuances, <a target="_blank" href="http://communities.thomsonreuters.com/ILS/508040?utm_source=20100412&amp;utm_medium=email">according to Thomson Reuters</a>. This quarter, $2.77 billion is maturing, and the absence of first-time issuers makes it unlikely that the market will replace it all. More than a billion of it was from State Farm's Merna Re transaction. The successor, planned for issuance in April, is said to be for $400 million in risk capital, though investor demand could push it as high as $700 million. This still pales in comparison to the $1.2 billion that the original brought in the door.</p>
<p>If State Farm is able to stimulate demand for Merna Re II, which would protect the company from non-California <a href="http://www.bloggingstocks.com/tag/earthquake/">earthquake</a> risk in the U.S., it will be third cat bond to come to market in 2010, which is expected to be a strong year for this form of risk transfer. The cat bond market fell silent after the near-collapse of American International Group (<a target="_blank" href="http://www.dailyfinance.com/quotes/american-international-group-inc/aig/nys">AIG</a>) in September 2008 but was still the third busiest in terms of capital issued in the history of the cat bond market. The insurance industry has compensated with $508 million in new cat bond risk capital, with the busy fourth quarter helping to absorb what is maturing now. <a target="_blank" href="http://www.bloggingstocks.com/2010/02/08/insurance-companies-to-see-hot-cat-bond-market/">Only one cat bond has closed</a> so far this year, The Hartford's (<a target="_blank" href="http://www.dailyfinance.com/quotes/the-hartford-financial-services-group-inc/hig/nys">HIG</a>) $180 million Foundation Re III. But, the first quarter is usually a quiet one for the cat bond market.</p>
<p>It partly replaces the $105 million in protection that Foundation Re D afforded. Swiss Re (<a target="_blank" href="http://www.dailyfinance.com/quotes/swiss-reinsurance-company/swcey/nao">SWCEY</a>) and SCOR (<a target="_blank" href="http://www.dailyfinance.com/quotes/scor-s-adr/scryy/nao">SCRYY</a>) are also among the insurance companies with bonds maturing that have at least partial coverage from new cat bond issuances. Michael Halsband, Vice President at Goldman Sachs (<a target="_blank" href="http://www.dailyfinance.com/quotes/the-goldman-sachs-group-inc/gs/nys">GS</a>), <a target="_blank" href="http://communities.thomsonreuters.com/ILS/494451?utm_source=current_date&amp;utm_medium=email">said to Reuters that the cat bond issuance market got off to an early start in January</a>, despite the fact that the first quarter is usually rather quiet. This follows the recent closing of the year's first cat bond, Foundation Re III, by The Hartford (<a target="_blank" href="http://www.dailyfinance.com/quotes/the-hartford-financial-services-group-inc/hig/nys">HIG</a>). <br />

According to Halsband, "From January to June this year, $2.7 billion of transactions will mature and most of that is expected to be placed straight back into the ILS [<a href="http://www.bloggingstocks.com/tag/insurance/">insurance</a>-linked securities] sector," continuing, "In addition, we believe between $1.5 and $2.5 billion of new capital has flowed into dedicated ILS funds and along with the $2.7 billion of maturities. Now it's time to use our money to bail out more insurance companies. As it turns out, the insurers that are likely to get the money are the same ones that took a <a href="http://www.bloggingstocks.com/2008/10/08/insurance-takes-a-bloody-bath/">blood bath</a> earlier this month. The companies seeking a bailout include <a href="http://finance.aol.com/quotes/metlife-inc/met/nys">Met Life</a> (NYSE: <a href="http://finance.aol.com/quotes/metlife-inc/met/nys">MET</a>), <a href="http://finance.aol.com/quotes/the-hartford-financial-services-group-inc/hig/nys">Hartford Financial Services</a> (NYSE: <a href="http://finance.aol.com/quotes/the-hartford-financial-services-group-inc/hig/nys">HIG</a>), and <a href="http://finance.aol.com/quotes/prudential-financial-inc/pru/nys">Prudential Financial</a> (NYSE: <a href="http://finance.aol.com/quotes/prudential-financial-inc/pru/nys">PRU</a>).</p>
<p>You may be wondering, what crime did I commit that makes it socially acceptable for my money to be used to bailout the insurance industry? Aren't my home, auto, and life insurance premiums up to date? If so, what gives the insurance industry the right to use my taxes to pay for their investment mistakes? Because that is exactly what the insurance companies are doing.</p>
<p>How so? Their books are loaded down with asset-backed securities such as mortgage-backed securities (MBSs) and collateralized debt obligations (CDOs) that vastly exceed their shareholder's equity. These securities are not worth much -- in fact, a recent report suggested that CDOs were worth <a href="http://www.bloggingstocks.com/2008/10/22/with-cdos-slashed-90-will-toxic-wastes-toll-top-2-trillion/">10 cents on the dollar</a> at best.
