Pretty shortly, <a href="http://finance.aol.com/quotes/apple-inc/aapl/nas">Apple, Inc.</a> (NASDAQ: <a href="http://finance.aol.com/quotes/apple-inc/aapl/nas">AAPL</a>) came long with its iPod and iTunes product and made the business model work for legally downloading music. That is, <a href="http://finance.aol.com/quotes/best-buy-incorporated/bby/nys">Best Buy</a> (NYSE: <a href="http://finance.aol.com/quotes/best-buy-incorporated/bby/nys">BBY</a>) agreed to <a href="http://www.businesswire.com/portal/site/google/?ndmViewId=news_view&amp;newsId=20080915005843&amp;newsLang=en">buy</a> the online-music operator for $2.65 per share. On the news, the stock price surged 86%. Although, it's still a relatively small deal - amounting to about $121 million.</p>
<p>Something else: Napster already has about $67 million in the bank.</p>
<p>All in all, it looks like a good move for Best Buy. After all, the music CD market is evaporating. </p>
<p>For the most part, Napster has about 700,000 subscribers (there is a monthly fee), which should get a nice boost from the huge distribution of Best Buy. In fact, the platform could eventually allow for other digital offerings, such as videos. </p>
<p>Of course, there is tremendous competition in the space, such as from <a href="http:// http://finance.aol.com/quotes/amazon-com-inc/amzn/nas">Amazon.com</a> (NASDAQ: <a href="http:// http://finance.aol.com/quotes/amazon-com-inc/amzn/nas">AMZN</a>) and <a href="http://finance.aol.com/quotes/apple-inc/aapl/nas'">Apple</a> (NASDAQ: <a href="http://finance.aol.com/quotes/apple-inc/aapl/nas">AAPL</a>). (YHOO)</a>, <a href="http://www.bloggingstocks.com/category/aapl/" rel="tag">Apple Inc (AAPL)</a>, <a href="http://www.bloggingstocks.com/category/wmt/" rel="tag">Wal-Mart (WMT)</a>, <a href="http://www.bloggingstocks.com/category/amzn/" rel="tag">Amazon.com (AMZN)</a></p><p><a href="http://finance.aol.com/quotes/napster-inc/naps/nas">Napster</a> (NASDAQ: <a href="http://finance.aol.com/quotes/napster-inc/naps/nas">NAPS</a>), a digital-music-download entity that competes with <a href="http://finance.aol.com/quotes/apple-inc/aapl/nas">Apple</a> (NASDAQ: <a href="http://finance.aol.com/quotes/apple-inc/aapl/nas">AAPL</a>), <a href="http://finance.aol.com/quotes/amazon-com-inc/amzn/nas">Amazon</a> (NASDAQ: <a href="http://finance.aol.com/quotes/amazon-com-inc/amzn/nas">AMZN</a>), <a href="http://finance.aol.com/quotes/wal-mart-stores-inc/wmt/nys">Wal-Mart</a> (NYSE: <a href="http://finance.aol.com/quotes/wal-mart-stores-inc/wmt/nys">WMT</a>) and <a href="http://finance.aol.com/quotes/yahoo-inc/yhoo/nas">Yahoo!</a> (NASDAQ: <a href="http://finance.aol.com/quotes/yahoo-inc/yhoo/nas">YHOO</a>), cued up its Q1 <a href="http://money.aol.com/news/articles/qp/pr/_a/napster-reports-303-million-in-first/rfid129722942">numbers</a> on Monday after the bell. The top line decreased 6% to $30.3 million. The bottom line showed a net loss of 10 cents per diluted share, same as last year's results. In fact, the company lost a dime per share in the previous quarter. Must be something special about that number. Anyway, according to <a href="http://money.aol.com/news/articles/qp/briefing/_a/napster-misses-by-001-reports-revs-in/rfid129723413">Briefing.com</a>, Napster missed Wall Street estimates by one penny. </p>
<p>Gross margin for the quarter was flat at 27% when comparing to year-over-year data, but it did represent an increase over the 26% gross margin from the previous quarter. That's got to count for something, right? No, it doesn't. Neither does the press release's promotion of the new MP3 initiative. I could care less. Napster is an equity trading at a very low price, it's racking up losses, and it'll never become a serious threat to Apple and the iPod/iTunes empire. A good investment this is not.</p>
<p>The stock was down 10% in yesterday's after-hours session. I'm not sure where it will close in the regular session today, but Napster isn't where I want to be. There are better ideas out there, Apple certainly being one of them. I know that the stock <a href="http://finance.aol.com/quotes/napster-inc/naps/nas">snapshot</a> shows it has been strong in the last month or so, but I'm not inclined to read too much into that in this particular case. For me, it's about stock price (too low) and brand equity (not powerful enough). Apple and iTunes sing a much better song than Napster, in my opinion...</p>

Just look at <a href="http://finance.aol.com/quotes/napster-inc/naps/nas">Napster Inc.</a> (NASDAQ: <a href="http://finance.aol.com/quotes/napster-inc/naps/nas">NAPS</a>), an online music operator. The company has $69.8 million in the bank and a market cap of $66.4 million. Yes, Wall Street is valuing the business at below zero.</p>
<p>Well, <a href="http://www.bloomberg.com/apps/news?pid=20601109&amp;sid=a1C3OVGu.YME&amp;refer=home">hedge funds are taking notice</a> (this is a according to Bloomberg.com). For example, Eminence Capital LLC has increased its equity stake to a cool 9%. This is usually the first step in forcing a company to sell out.</p>
<p>One possibility is for Napster to go private. However, this will probably not carry much of a premium.</p>
<p>Instead, I'm sure the hedgies want Napster to get an offer from a strategic player, such as <a href="http://finance.aol.com/quotes/realnetworks-inc/rnwk/nas">RealNetworks</a> (NASDAQ: <a href="http://finance.aol.com/quotes/realnetworks-inc/rnwk/nas">RNWK</a>). Oh, and another possibility is JDS Capital Management Inc., which owns eMusic.com. Keep in mind that the firm purchased one million shares of Napster in Q1.</p>
<p>Actually, Napster controls about a majority of the U.S. online music subscription market. The problem: it's a niche market.</p>
<p>So, with hedge funds swarming, it's going to be tough for Napster to ignore things. In fact, in Friday's trading, the company's shares spiked 27% to $1.39 as the rumors buzzed.<br /></p>

<p>The bullish case is easy to understand. The Napster name and site must be worth something and, before Friday's run-up, the company had a market cap of $52.1 million and $69.8 million in cash. Given Napster's iconic status as the beginning of music piracy, it's hard to imagine that the stock could be so cheap. Wouldn't the brand be worth something to anyone in the music download business? It's instantly recognizable and it would take many millions in advertising to create such a brand from scratch.</p>
<p>So I'm in complete agreement with the shareholders and analysts -- this company should be sold, and such a move would likely generate tremendous value for shareholders. I must admit, for a very low single-digit stock, the results seemed pretty cool.</p>
<p>For the fourth quarter, revenues increased about 6% to $30.8 million and the net loss for the quarter came in at $0.10 per diluted share; this was much better than the loss of $0.20 per diluted share seen in last year's comparable quarter, which also included $0.03 attributable to discontinued operations. Briefing.com says this performance beat Wall Street's expectations by three pennies. For the full fiscal year, the top line increased a nice 15% to $127.5 million and the bottom-line loss was $0.38 per diluted share versus a net loss of $0.85 per diluted share in fiscal 2007. Perhaps even more important is the fact that Napster is, according to the release, generating positive cash flow, an achievement the company has kept up for four quarters now.</p>
<p>Of course, the big story this week is Napster's attempt at upping its game against competitors such as <a href="http://finance.aol.com/quotes/apple-inc/aapl/nas">Apple</a> (NASDAQ: <a href="http://finance.aol.com/quotes/apple-inc/aapl/nas">AAPL</a>), <a href="http://finance.aol.com/quotes/wal-mart-stores-inc/wmt/nys">Wal-Mart</a> (NYSE: <a href="http://finance.aol.com/quotes/wal-mart-stores-inc/wmt/nys">WMT</a>), and <a href="http://finance.aol.com/quotes/amazon-com-inc/amzn/nas">Amazon</a> (NASDAQ: <a href="http://finance.aol.com/quotes/amazon-com-inc/amzn/nas">AMZN</a>) by opening a music-download site dedicated to the sale of MP3 tunes (I wrote an <a href="http://www.bloggingstocks.com/2008/05/21/should-steve-jobs-fear-the-napster-offensive/">post</a> on the subject, and so did <a href="http://www.bloggingstocks.com/2008/05/21/napster-opens-largest-drm-free-digital-music-store">Richard Driver</a>). This is meant to broaden the company's appeal by going after consumers who don't necessarily dig the subscription model. I'll tell you, though, it's going to be a long while before Napster supplants the dominance of the iTunes store.  </p>

It recently created an MP3 download site that contains over six million tunes. <a href="http://finance.aol.com/quotes/apple-inc/aapl/nas">Apple</a> (NASDAQ: <a href="http://finance.aol.com/quotes/apple-inc/aapl/nas">AAPL</a>) has been doing gangbuster business for years with its iTunes juggernaut, so it only stands to reason that from now until doomsday there will be initiatives aimed at stealing a little bit of the big guy's thunder. Whether it's <a href="http://finance.aol.com/quotes/amazon-com-inc/amzn/nas">Amazon</a> (NASDAQ: <a href="http://finance.aol.com/quotes/amazon-com-inc/amzn/nas">AMZN</a>) or <a href="http://finance.aol.com/quotes/wal-mart-stores-inc/wmt/nys">Wal-Mart</a> (NYSE: <a href="http://finance.aol.com/quotes/wal-mart-stores-inc/wmt/nys">WMT</a>), Apple will always have challengers. </p>
<p>Question is, does this matter? Should Steve Jobs and his Apple shareholders be shuddering in their collective boots? Probably not, although any competition should be taken seriously, I suppose. I grant you that Napster is a recognizable name when it comes to web-based music commerce (heck, Napster started all the peer-to-peer ruckus way back when), and that six million compositions represents an awesome depth of musical inventory, But come on, Apple has staked out one of the most vital components of a successful business: unmatched brand equity. <br /></p>
<p>Simply put, Apple's brand in music downloads is as powerful and iconic as Coca-Cola's brand is in soft drinks. Yes, the Napster service, according to the article, will have an important competitive component, namely the ability to transfer songs to other devices, including the iPod. The new deal makes AT&amp;T the ninth wireless provider to use Napster and includes "over-the-air, full-song downloads" and customer access to Napster's entire 5-million song catalog. With prices of $3 per song and $7.50 per five-pack, customers will also be able to download songs purchased with their phone onto their computer, provided they download the Napster software. However, a subscription service allowing customers to pay a monthly rate for unlimited downloads will not be offered in the new deal.<br clear="none" /> <br />The Napster deal is the latest in a string of deals for AT&amp;T that increases the amount of music and related media customers can access from AT&amp;T phones. <em>Billboard</em> comments "the move puts AT&amp;T on par with competitors <a href="http://finance.aol.com/quotes/sprint-nextel-corporation/s/nys">Sprint </a>(NYSE: <a href="http://finance.aol.com/quotes/sprint-nextel-corporation/s/nys">S</a>) and<a href="http://finance.aol.com/quotes/verizon-communications-inc/vz/nys"> Verizon Wireless</a> (NYSE: <a href="http://finance.aol.com/quotes/verizon-communications-inc/vz/nys">VZ</a>), both of which have offered a full-song download service for close to two years now." <br /><br />Last month, AT&amp;T made a separate "over-the-air" deal with eMusic to bring Digital Rights Management-free songs to phones. Napster becomes the second "o-t-a" deal for the company, bringing the largest catalog but no DRM-free.<br /><br />It's no surprise that AT&amp;T would increase the amount of content offered, especially to better compete with other wireless providers. The only drawback seems to be pricing and the lack of a subscription-based service. Of course, a subscription service would curb those high prices, but limit profit for either company in the new deal. The $3 tag for songs on the phone hardly competes with the same tracks online or in other digital music stores, and both eMusic and Napster offer $9.95 subscription services online. These results are especially impressive earnings for the second quarter. For the quarter, the company lost 10 because Napster's sales came in roughly in-line with the consensus, inferring more efficient operations.<br /><br />While the company <a href="http://www.marketwatch.com/News/Story/Story.aspx?guid=%7bD046A914-19FF-4387-88E0-6DC00DBD2DBC%7d&amp;siteid=yhoo&amp;dist=yhoo">said</a> subscribers decreased 2.5%, management attributed this loss to seasonality, and it seems like Wall Street agrees -- shares of the stock are up 14% in after-hours trading. Consumers simply buy the songs they want and skip the albums."</p>
<p>There is essentially one pure play on digital music download sales: <a href="http://finance.aol.com/quotes/napster-inc/naps/nas">Napster</a> (NASDAQ: <a href="http://finance.aol.com/quotes/napster-inc/naps/nas">NAPS</a>), the name that started it all. If you want to bet on a recovery in brick-and-mortar music sales, you can choose <a href="http://finance.aol.com/quotes/handleman-company/hdl/nys?tabs=quotesandnews">Handleman</a> (NASDAQ: <a href="http://finance.aol.com/quotes/handleman-company/hdl/nys?tabs=quotesandnews">HDL</a>) or <a href="http://finance.aol.com/quotes/trans-world-entertainment-corporation/twmc/nas?tabs=quotesandnews">Transworld Entertainment</a> (NASDAQ: <a href="http://finance.aol.com/quotes/trans-world-entertainment-corporation/twmc/nas?tabs=quotesandnews">TWMC</a>).</p>
<p>Obviously the sales trends favor Napster more than Handleman but remember, markets are a discounting mechanism. Shares of HDL and TWMC are scraping all-time lows, and trading at substantial discounts to their respective book values. Of course that alone does not make these stocks buys, as their fundamentals seem destined to continue to deteriorate. The question investors have to ask is "Is the worst over?" Similarly, Napster shareholders have to wonder "When will the growth slow?"</p>
<p>The latest sales numbers are extreme. Is a 49% increase in digital music sales sustainable? No way. Will sales of CDs continue to decline 15% a year until they reach 0? That is a matter of some debate, and it's entirely possible that companies like Handleman and Transworld won't exist in 10 years, and will continue to bleed red ink until that happens. That's not a stock that I want to own. But I also wouldn't want to own shares of Napster which continues to lose money in spite of rapid growth in the industry.</p>

The grandaddy of online music brands, <a href="http://finance.aol.com/quotes/napster-inc/naps/nas?tabs=quotesandnews">Napster</a>(NASDAQ:<a href="http://finance.aol.com/quotes/napster-inc/naps/nas?tabs=quotesandnews">NAPS</a>) ,has signed on with Circuit City to unveil a $14.95/month music download service that wouldn't be tied to any specific digital music player. That's good -- because customers, ahem, like variety.<br /><br />This is almost a non-event for Circuit City in the shocking wake of its announcement of the jettisoning of 3,400 higher-paid employees to make room for cheaper ones. But hey, what a nice distraction tactic this is, right? Since Napster is already a brand that sells copy-protected digital music files for this price (as an "enhanced" option), this announcement with Circuit City is really a non-event. Nice try, <a href="http://www.forbes.com/finance/mktguideapps/personinfo/FromPersonIdPersonTearsheet.jhtml?passedPersonId=903395">Schoonover</a>. <br /><br />Will this partnership even affect a few thousand dollars of revenue for Circuit City? Of course it will, as the chain isn't going anywhere (literally and figuratively). Those who shop for and purchase digital music players at Circuit City then go home to sign up for the "special" Napster deal will give a cut to Circuit City for the referral. (I wonder how many marketing gurus it took to come up with that one.) The new service, which starts this coming Sunday, will give consumers unlimited downloads for $14.95 per month or 99 cents per download.</p>
<p>It's hard to imagine what exactly Circuit City + Napster's competitive advantage is here. With iTunes already deeply entrenched in the online downloading business, this looks like a pretty desperate attempt by Circuit City to become more relevant. I just don't understand why someone would choose to go with the new service over Napster. Perhaps the venture will be able to lure some new customers with price promotions such as the current free month for new subscribers, but it seems unlikely to generate long-term profits. Neither stock have moved much today in reaction to the news as the market seems unimpressed.</p>

I think it is safe to say that consumers do care, but I cannot say if it is to the degree with which I am fascinated and write about it.</p>
<p>I was reminded by a mentor and colleague a few days ago how easy the use of <a href="http://finance.aol.com/quotes/apple-inc/aapl/nas">Apple Inc.</a>'s (NASDAQ: <a href="http://finance.aol.com/quotes/apple-inc/aapl/nas">AAPL</a>) iTunes Store and iPod are if you are hoping to listen to only one song or a few songs, but not an album. Of course, that very dynamic is what I so often write about in my blogs about the death of the album, but who exactly is decrying the death of the album? No matter how much I write about that death, it is very apparent that those who are worried about the death of such a money maker are the labels and the industry.</p>
<p>The nice thing about iTunes and other digital stores is that if you are just browsing you can listen to clips of the songs. This is not a method of shopping that you can easily acquire at stores like <a href="http://finance.aol.com/quotes/bby/nys">Best Buy</a> (NYSE: <a href="http://finance.aol.com/quotes/best-buy-co-inc/bby/nys">BBY</a>) or <a href="http://finance.aol.com/quotes/target-corporation/tgt/nys">Target</a> (NYSE: <a href="http://finance.aol.com/quotes/target-corporation/tgt/nys">TGT</a>), although Best Buy is beginning to incorporate computer stations where you can make test runs of programs like Rhapsody and Napster. They hope you will then sign up for a subscription to that service through Best Buy. Browsing at stores like these only ever really entails looking at the product. (NASDAQ: <a href="http://finance.aol.com/quotes/napster-inc/naps/nas">NAPS</a>) has been named as the exclusive online music subscription service for Time Warner's (NYSE: <a href="http://finance.aol.com/quotes/time-warner-inc/twx/nys">TWX</a>) AOL Music, which is actually replacing AOL Music Now. AOL Music Now will migrate over its some 350,000 paid subscribers and will begin promoting Napster throughout AOL's site.<br /><br />Customers can opt out, but opting out will result in service interruption. The migration process has a 60-day migration goal. </p>
